EMI, which means Equated Monthly Installment, can be calculated with the help of two methods – Flat rate method and reducing balance method, as discussed below:

Flat rate method

In the Flat rate method, EMI is calculated by adding the principal loan and interest on the principal sum, and dividing the result by the number of periods multiplied by the number of months.

Suppose, the loan amount is Rs 3,00,000 rupees at an interest rate of 3%. The period in which it has to be paid is 10 years.

Thus, EMI = (3,00,000 + (3,00,000 x 10 x 0.030) ) / 10 x 12 = 3,90,000 / 120 = 3,250

So, as per the flat rate method, the Equated Monthly Installment or EMI amount to be paid will be Rs 3,250.

Reducing balance method

According to the reducing balance method, the formula to calculate EMI is:

EMI = (P x I) x ( (1 + r)n ) / (t x ( (1+r) n )

where,

P is the principal amount

I is the annual interest rate on the sum

r is the monthly interest rate be paid

t is the number of months in that year

n is the total monthly payments

 

EMI: Factors that can affect your EMI

Here are the major factors that impact the EMI:

  • Principal loan amount: It is the original loan amount that an individual borrows from the bank or lender. It is the foremost factor, based on which the EMI amount is decided. If the principal amount is higher, the EMI will increase.
  • Rate of interest: It refers to the interest rate that banks or financial institutions charge for loan repayment. The rate is arrived at, based on various calculations and assessment of the borrower’s credit profile.

  • Loan tenure: The tenure of the loan refers to the period within which the entire loan, including the interest, has to be repaid by the borrower. If the tenure is longer, it implies that you will have to pay more interest to the bank or lender.
